Easiest example:

1. Draw a long rectangle and give it a bone.
2. Go to an animation frame (any frame later than 0.)
3. Stretch the bone. This will stretch the rectangle.
4. Go back to 0 and open the Bone Constraints panel.
5. Enable Squash and Stretch scaling and set the value to 0.5
6. Stretch the bone at a later frame. Notice how the 'width' compresses as the rectangle is stretched.
7. Now try shortening the bone. Notice that the rectangle's width now expands as the length compresses.
8. #6 and #7 is squash and stretch as opposed to just stretch in #3.

For some rigged elements, this behavior can look more realistic. It's especially common to see this in the limbs of very 'cartoony' characters.

A related feature you'll want to look at is Maximum IK stretching. This allows the bones to stretch when you animate them using a Target bone. (Note that this feature does not work with Manipulate.) You can use this feature with or without the Squash and Stretch option.
